Abstract

Subsidy is one of the supportive policies for social (households) and economic (productive activities) sectors. In the consumer side, the main aim of this payment is to promote the households welfare through the increasing of access to goods and services. On the producers' side, the aim is the optimum resource allocation and decreasing the production costs. However, subsidies, no matter why they are paid, distort the price system, as well as production and investment. The more important point about consumer subsidies is that the rich gain more than other people because their consumption is more than others. Thus, many economists believe that it would be very costly if the subsidies were paid to all people. Therefore, in many countries, the payment of consumption subsidies has been directed towards other forms of social supports. In fact, while they have been decreasing the amount of subsidies, they have been trying to distribute them in more targeted manner. However, decrease in subsidies, especially food subsidies, will lead to increase in inflation. Therefore, this study is going to find to what extent increase in prices of essential goods will raise inflation.By using the price SOCIAL ACCOUNTING MATRIX, the results show that 50 percent of increasing in prices of three food types, including flour (and flour based products, such as bread), vegetable oil and sugar cane raises the rate of CPI by 10 percent. However the effect of increase in the price of flour on CPI is more and raises the CPI more than 5 percent.
